Our leadership team wants to buy out the majority owner, but we cannot secure enough commercial bank debt to cover the valuation. How do we structure a synthetic equity or mezzanine tranche to complete the management buyout without bankrupting cash flow?

When a management buyout lacks sufficient senior bank debt to meet the owner's valuation, the solution is not to overload the business with short-term bank loans. Doing so chokes the working capital required to execute your Vision and hits debt service covenants in the first economic dip. The correct structure uses a layered capital stack combining senior debt, a subordinated seller note, and non-voting equity or phantom stock.

First, secure senior bank debt up to the conservative borrowing capacity of the business, typically two to three times trailing twelve months EBITDA. This provides the outgoing owner with immediate liquidity at closing to de-risk their position.

Second, bridge the remaining purchase price with a subordinated seller note structured with patient repayment terms. Use a six to eight year amortization schedule with an interest rate of six to eight percent. Crucially, insert a cash flow sweep covenant: if quarterly operating cash flow dips below a specific threshold defined on your Scorecard, principal payments pause automatically and capitalize into the loan balance without triggering a legal default. This preserves operational cash.

Third, grant the departing owner a synthetic equity stake or non-voting profit participation unit pool representing ten to twenty percent of future upside. If the management team expands EBITDA from two million to four million dollars over five years, the founder participates in that second liquidity event alongside the team.

This structure solves the valuation gap cleanly. The founder gets immediate cash, steady yielding subordinated debt, and participation in enterprise growth, while the new leadership team gains full operational control on the Accountability Chart without crippling company cash flow.
