We established a phantom stock plan to retain our key leadership team, but the buyer insists on deducting the entire phantom equity payout from our purchase price as transaction debt at closing. How do we negotiate the treatment and funding of these retention payouts so they do not erode our net sale proceeds?
Buyers view phantom stock and change-of-control bonus plans as funded transaction debt. In a typical cash-free, debt-free deal, any management bonus or synthetic equity triggered by the change of control is deducted dollar for dollar from seller proceeds at the closing table. If you fail to manage this during LOI negotiations, you fund one hundred percent of your team's retention out of your net equity.
To protect your proceeds, separate historical performance rewards from future operational retention. If the phantom stock payout is intended to keep key leaders in their seats post-close, the buyer benefits directly from that team stability. Insist that the buyer fund a meaningful portion of this liability as post-close compensation or rollover retention bonuses.
Structure the resolution using three specific tactics:
- Convert synthetic equity to buyer rollover: Allow key leadership team members who have GWC for their seats to roll their phantom stock proceeds into the buyer's new equity incentive pool on a tax-deferred basis, removing the immediate cash burden from the closing statement.
- Split the cost through closing add-backs: Negotiate an adjustment where the buyer covers fifty percent of the change-of-control bonus pool in exchange for non-compete and employment agreements from those executives.
- Secure tax deductions for the seller: Ensure the purchase agreement explicitly stipulates that the corporate tax deductions generated by paying out phantom compensation flow entirely to the selling shareholders rather than the buyer.
Address phantom equity during initial LOI deal structuring. Waiting until definitive legal agreements guarantees you absorb the full deduction.
